The decision by the People's Bank of China to raise the foreign exchange reserve requirement ratio held by financial institutions was a clear signal that policymakers will not tolerate an excessive, sharp appreciation of the yuan, Guan Tao, a former Director General of Balance of Payments at the State Administration of Foreign Exchange, said Monday, adding that the currency's continuous rally would push the yuan exchange rate out of line with economic fundamentals and hit exports.
The move would lock up about USD20 billion dollar, which helps tighten liquidity in forex market and curt forex selling in both spot and forward markets, he said, stressing that the 2 percentage points increase in the FX RRR was greater that the routine adjustment range which was usually 0.5 pps. That, he said, showed the determination of the PBOC, noting more facilities have been prepared if there are obvious signs of speculation in the forex market.
